2/When we drove down a hill, a strange object appeared in the sky.
3/When we drove down a hill, a strange object was appearing in the sky.

I don't like (3). I would suggest: 3/When we drove down a hill, a strange object started to appear in the sky.

I like Alan's edit and your first sentence is wrong because it would be "When we were driving..." not was driving, it is I was or we were. Good luck, Belles
