If you start the test with question number 1 you will see that the sentences relate to each other so the context should be quite clear.

Hello,

Could you please explain the punctuation of the sentence? I'm wondering whether the sentence involves the direct speech "He lives in a small house". If it's so, what about the second part of the sentence?

I would write it as follows:
