The answer is C.
Daigoro used to live in Tokyo when he was a little boy.
A is not a correct form. You will never see 'was' and 'used to live'. Even though 'was' is past tense and 'used to live' is past tense, they don't match.

In order to use 'was' you need to use 'living':
Daigoro was living in Tokyo. This would be used when followed with an event that happened at the time:
Daigoro was living in Tokyo when the earthquake struck.

'Daigoro lived in Tokyo when he was a little boy.' (simple past tense) is also possible.
'Used to live' has been used in your example to give a sense of something else happening - it implies that when he got older he lived elsewhere.

Note the correct spelling of 'little' - I think you may have made a typo.
